This is a color palette glitch. It's present in nearly all classic Sonic games. (1,2,3, & Knuckles, Chaotix) and is triggered by making the game confuse the mapping of the character palette by various different triggers. Unlike modern games, Sprites didn't have a solid color, but instead were assigned from a limited palette to save memory.
